    Hi, I am currently studying to hopefully take Part 1 in September and need a bit of help with the following question, the answer is A but there is no explanation.


    A company has two service departments, Human Resources (HR) and Information Technology
    (IT). The HR department costs of $150,000 are allocated on the basis of the number of
    employees. The IT department costs of $200,000 are allocated based on the IT service hours.
    The costs of operating department X and Y are $250,000 and $180,000, respectively. Data on
    budgeted number of employees and IT service hours are shown below.
    Service Department Operating Department

    Under the direct method, what amount of IT department costs will be allocated to Department
    Y?
    a. $85,714.
    b. $83,721.
    c. $80,000.
    d. $52,174.

    Calculation done using direct method gives  $ 80,000 (200,000/750*300). can someone clarify how 85,714 is given as the right answer or is there error in the given answer.

    Hello Carla,

    1) Remember, under the direct method (unlike step down and reciprocal methods) No cost need to be allocated between service departments before allocating to operating/production  departments. 

    2) so when directly allocating IT costs, we'll use the IT service hours used between X and Y. X uses 120 and Y uses 90.
    3) Taking the proportion of service used by Y over total services used by X & Y, we get 90/(90+120) = 0.42857
    4) multiply 0.42857 by 200,000 ( total service cost needed to be allocated) and we get $85,714.

    Sorry, I think I'm still missing something. Aren't 90 and 120 the number of employees in x and y, rather than the number of IT hours budgeted to those departments?

    But IT hours are  450 and 300 hrs for X and Y and above allocation is arrived using number of employeees .

    Hi Bindu,

    You are correct. They have made a mistake in setting the question correctly. IT is showing NA for employees and HR is showing NA for Hours, that should have been the other way. IT should have been NA for hours.

    They definitely used the wrong numbers here.
